To finish or not finish around the wheel

I am trying to figure out if by painting around the nail on the body, where the wheel hub would rub is ok or does it slow the car down. Or should I leave the area unfinished / raw wood?

Painting that area will slow the car down when the hub makes contact with the body. Make sure the area is sanded very smooth, tape over the area when painting and the rub/grind graphite into the wood prior to installing the wheels.
